What Nero version are u running?

If the same burner used for the burning is selected as the source drive then the "On the fly" option will be greyed out (of course). If this is the case, select another CD drive (the CDROM) as source drive.

So, dhmv...... youve got two cd drives?? Hopefully anyhow!!, One's gonna hold the source disc and ones gonna hold the target disc(blank), put he two disc's into the drives, obviously the blank will need to go into the recorder, choose the tracks / data you want to burn to the blank and drag and drop them into the left pane, go to the menu's at the top of the screen, choose <recorder> <choose recorder> your burner should be in the list on the next screen, highlight it and click okay.. because youve taken the tracks from one cd dive and are going to burn to another Nero will now copy the stuff on the fly for you.. just follow the prompts HTHs :)

how are your ide channels set up. I'm not sure but if your burner and cd-rom are on the same channel it may not burn on the fly. It's easy to change but just make your cd-rom the slave to your hard drive and have your burner as the master on the secondary ide channel
